Central banks influence short-term financial conditions through policy tools and communication. Currency markets consider how the expected path differs between economies. A policy rate announcement is only one part of the information released.
A currency may fall after a hike if participants expected more tightening, or rise after no change if the guidance is unexpectedly firm. Separate the announced decision, the language about future policy and the response in rates and exchange markets. Avoid reducing the entire reaction to one headline.
Worked example
An unchanged rate with softer future guidance can reduce expected returns on a currency even though today’s rate has not moved.
Check your understanding
Why can a widely expected rate hike produce little immediate movement?
Show explanation
The expectation may already be reflected in prices; the surprise in the decision or guidance is what changed.
